http://support.microsoft.com/kb/904942Does this update apply to Windows XP Professional when IE6 is installed? I'm thinking not, but WU is always putting it in the "Optional software updates" section even when I don't have IE7 installed.

It's an update for Outlook Express 6 which is needed when installing Internet Explorer 7.

Will anything be different if I slipstream it but don't install IE7?

Yes... wdigest.dll will be updated from 5.1.2600.2180 to 5.1.2600.2784, but you shouldn't notice any difference.
I haven't seen anyone complain yet.
